I started a C2 group on ff.net called the Escher Room and it's dedicated to quality Labyfic (http://www.fanfiction.net/community/The_Escher_Room/46997).
All fics guaranteed to be free of Mary Sues, implausable plots, 2D characters, and OOC canon characters (parody and satire excluded, obviously). All authors believe in spellchecking, good grammar, and spacing between paragraphs.

There is an official definition among the fanfiction community somewhere, but because I'm feeling lazy today, I'm not going to bother to look it up.
Basically, it is an original character inserted into fanfiction, where she is usually the perfect character. She has no flaws, she's always beautiful, and the plot for some reason seems to always revolve around her. I think of it more as every little girl's self-insertion fantasy.
The reason why Mary Sues are so hated is that there are always tons of them in every fanfiction community, and the same trends always happen, making for boring fiction in the long run. The main hero falls for the Mary Sue, and the Mary Sue saves the world, ect.
I may be wrong, but I think the history behind the term stems from an episode of Star Trek (don't ask me which series). A guest character came in for an episode, and she was the perfect character, and I mean perfect in every way. Because she had no faults and no characteristics to make her interesting, she didn't stay long. She might have even died by the end of the ep. Anyways, the character's name was Mary Sue.
